Volatility-Based Pattern Trading
Volatility expands and contracts in cycles. The same hammer pattern has very different implications in a low-volatility squeeze versus a high-volatility panic.
Volatility Cycles
Low volatility (contraction): Small candles, tight ranges, narrow Bollinger Bands. Boring but coiling -- building energy for the next expansion.
High volatility (expansion): Large candles, wide ranges, wide Bollinger Bands. Where most profits and losses occur.
These states alternate predictably across all timeframes and markets.
During Contraction
Small-body candles are normal noise -- do not trade them as reversals. Watch for the breakout candle: the first large-body candle breaking the contraction. Bollinger Band squeeze signals imminent expansion.
During Expansion
Large-body patterns are more meaningful. Momentum patterns accelerate. Reversal patterns at volatility extremes can mark exhaustion.
Using ATR
Dynamic stops: 1.5x ATR below entry adapts to current volatility.
Pattern validation: Candle range significantly larger than 14-period ATR (1.5x+) is unusual and significant.
Target setting: 2-3x ATR from entry adapts automatically.
Bollinger Band Patterns
Pattern at lower band in uptrend = volatility pullback entry. Band squeeze breakout candle confirms direction. Walking the bands = strong trend, reversal patterns may fail.
Position Size Adaptation
High volatility = wider stops = smaller positions. Low volatility = tighter stops = larger positions. Dollar risk stays constant.
Volatility Regimes
Trending + low vol = best (continuation patterns work). Trending + high vol = good but stressful (wider stops needed). Ranging + low vol = worst (avoid). Ranging + high vol = dangerous (choppy, reduce size or sit out).
